I sorted this list with proper swedish orderingregarding å,ä and ö a while ago. Now it is back as it was before. Are we using some international sorting principle?

The sorting order of the Swedish alphabet provides the valid sorting order. Reverted the list to proper sorting order. The same issue was handled for List of cities in Sweden. See User_talk:Mic. -- Mic 12:26 Apr 13, 2003 (UTC)

Personally, I wonder how many users of the English Wikipedia would expect, say, Örebro, to come after Ystad.

I don't think the problem is the sorting, I think the real problem is the letters as such. The vowels Å, Ä, Ö might look like A's and O's but are in fact separate letters. There is a fundamental problem in trying to apply English language sorting to letters not present in the English alphabet. One sollution is of course to apply strict naming convenstions for all articles and not allow letters outside the English alphabet. Another is to use the Anglicised, or even Latin names, instead of the local names.
I believe that English is the modern lingua franca and that the English Wikipedia is also the international Wikipedia. I feel that the project is far more interesting as it allows more shades of expression than normally confined in a strictly enforced English language context, as long as it is intelligible and conforms to an established standard. -- Mic
